What is this white (but dirty) stuff that is crammed into this cavity above the door? Was that just put there to redirect the air upstairs? Would there be any problem in removing it to help heat the downstairs (a finished basement) more? (we like to watch TV down there)

As they said it can be removed, it is there to force the airflow to go up the duct rather than out the front opening. Don't throw it out just yet, you may end up wanting to block off 1/2 the front opening.
